Meaning
Compensation arrangements provide the economic benefits of ownership without the actual transfer of shares to the recipient. Under a phantom equity plan, an employee receives a promise of a future cash bonus that mirrors the appreciation of the company stock price.
Valuation Linkage
The payout is determined by the increase in the value of the firm between the date the award is granted and the date it vests or an exit occurs. This allows the company to align the incentives of the staff with those of the shareholders without complicating the voting structure of the business.
Payout Mechanism
Unlike traditional options, these awards do not require the employee to pay an exercise price to receive their benefit. When a liquidity event occurs, the company calculates the value of the phantom units and pays the difference in cash, which is taxed as ordinary income. This payment is distinct from the capital gains treatment of actual shares.
This process simplifies the transaction for the holder while avoiding the issuance of actual stock certificates that would need to be tracked in the corporate registry.
Award Condition
These plans are governed by contract law. The specific sections of the tax code that apply to qualified stock options do not govern these awards.
