Meaning
Structured payment priorities defined by insolvency laws determine how a debtor’s assets are distributed among creditors during liquidation. In corporate bankruptcies, statutory waterfall calculations guide the trustee in allocating recovered funds to different classes of claimants. These computations ensure that secured creditors are paid first, followed by administrative expenses, employee wages and unsecured claims.
Shareholders only receive distributions if all prior tiers are fully satisfied.
Payment Priority
Liquidating trustees must follow the exact legal order.
Calculation Process
The process begins with the valuation of the liquidating estate and the identification of all valid claims. Each tier of the waterfall must be fully paid before any funds can flow to the next tier. When assets are insufficient to cover a specific tier, the available funds are distributed pro rata among the creditors in that group.
This math prevents arbitrary distributions and ensures fair treatment of similar creditors.
Conflict Avoidance
Because the distribution is governed by law, it reduces litigation among competing creditors. Creditors cannot negotiate for a better position than what is allocated to them by the statutory waterfall calculations. This predictability allows lenders to assess their risk before extending credit to the company.
The output of these computations is a final distribution report that must be approved by the supervising authority.
