Meaning
A corporate equity program allocates the right to purchase a specific number of shares at a predetermined price after a specified period of service. In practice, stock option grants are used to attract and retain talented employees by offering them a direct share in the future success of the enterprise. The execution of these rewards is strictly governed by the company’s approved option plan, which specifies the vesting schedule, the exercise price, and the expiration date of each grant.
Board Approval
Every individual grant must be formally authorized by the board of directors to ensure it complies with the total share pool approved by the shareholders. Without this board resolution, the stock option grants are invalid and cannot be legally executed when an employee tries to exercise them. The date of the board’s approval is critical because it determines the fair market value of the shares and therefore the exercise price of the options.
This step protects the company from allegations of backdating or option manipulation.
Expense Measurement
The company must calculate the fair value of these options on the grant date and recognize this value as an expense over the vesting period. When administering stock option grants, the finance team must use established valuation models to determine the cost of the awards. This non-cash expense is reported on the company’s income statement and can significantly affect its reported profitability.
The documentation of these calculations is a standard requirement for annual audits and tax compliance filings.
Vesting Schedule
Employees must complete a specified period of service, often including a one-year cliff, before they can exercise their rights to purchase shares. This schedule ensures that the financial incentives provided by stock option grants are aligned with the long-term growth and stability of the business. If an employee leaves the company before their options vest, the unvested portion of the award is returned to the company’s option pool for future use.
The clear communication of these rules in the individual grant agreements is necessary to avoid disputes when workers depart. This documentation provides the legal clarity needed to manage employee transitions smoothly and without conflict.
