Meaning
Commercial cooperation between two or more parties functions as a business entity despite the absence of a registered corporation or a written agreement. An unformalized partnership is often the default state of a startup in its first weeks of operation. The participants share profits, losses, liability and management duties as if they had a legal contract.
Implied Duty
Legal obligations arise from the conduct of the parties toward each other. In an unformalized partnership, each member owes a fiduciary duty to the others, meaning they must act in the best interest of the group. This includes sharing information and not taking business opportunities for themselves.
Default Rule
Statutes govern the relationship when a written agreement is missing. Most jurisdictions apply a standard set of rules that assume equal ownership and equal responsibility for debts. This can be a surprise to a founder who contributed more capital or effort than their partner.
In many cases, these legal defaults do not reflect the actual intentions of the individuals involved, leading to an outcome that feels unfair. The law prioritizes the existence of a partnership over the specific internal dynamics that were never put in writing.
Exit Complexity
Dissolution of the group becomes difficult when there are no pre-agreed terms for a split. Without a buy-sell agreement, the parties may end up in mediation to determine the value of the business and the share of each member. The cost of an unformalized partnership is the loss of control over how the business is divided.
